What are they claiming is the damage to the knuckle?
The wheel bearing is a sealed unit. The wheel bearing + hub assembly is pressed into the knuckle. Under normal conditions, you will have some wear on the hub race/knuckle from pressing new bearings in and out. In extreme cases, I've seen damage to the hub from improper installation or removal of the wheel bearing.
I would ask to see the damage before you make a decision.
